Venture Capital

1 min read InclusiveIAS Editorial Team

Venture Capital (VC) is a form of financing in which investors provide capital to startups and early stage businesses with high growth potential, usually in return for an ownership stake or equity in the company.

How Venture Capital Works

Venture Capital Investors → Invest Money in Startup → Receive Equity Stake → Startup Grows → Investors seek returns by selling their stake

Features of Venture Capital

  • Focus on Startups: Venture capital is generally provided to young and growing businesses that may find it difficult to obtain traditional financing.
  • Equity Investment: Venture capital investors generally receive an ownership stake in the company instead of simply lending money.
  • High Risk, High Return: Startups have a higher risk of failure, but successful businesses may provide substantial returns.
  • Long Term Investment: Venture capital investors generally invest with a medium to long term perspective.
  • Active Involvement: Apart from providing money, venture capital investors may provide business expertise, mentoring, industry connections and strategic guidance.
  • Exit: Investors seek to realise returns by eventually selling their stake through methods such as an IPO, acquisition or sale to another investor.

Example

  • Suppose a technology startup requires ₹5 crore to expand its business but does not have sufficient assets or a long operating history to obtain a large bank loan.
  • A venture capital fund invests ₹5 crore in return for an equity stake in the startup.
  • If the startup grows and its value increases, the venture capital investor can later sell its stake at a higher value and earn a return.

Venture Capital in India

  • Venture capital funds in India operate within the Alternative Investment Fund (AIF) framework regulated by SEBI.
  • Venture capital funds are included within Category I AIFs under the SEBI (Alternative Investment Funds) Regulations, 2012.
